Risk Management

How to Define Risk Before an Options Trade

Educational content only. Not personalized financial advice or a trade recommendation.

Start with the maximum possible loss

An option buyer can lose the entire premium paid. Before considering a position, determine whether that loss fits your risk budget.

Define the invalidation point

Write down what market behavior would make your thesis less likely. A price level is a planning tool, not a guarantee of execution.

Account for options mechanics

Review expiration, liquidity, implied volatility and the bid/ask spread. Price direction alone does not determine option profitability.

Review the plan before entering

Consider position sizing and how you would respond if the trade moves against you. Avoid relying on hope to manage downside.
